A refundable rental security deposit is normally an obligation to the tenant, not rent earned when cash arrives. Record both the cash and the tenant deposit liability, track the tenant separately, and reduce the liability only when a supported refund or lawful application occurs. A bank balance alone does not tell you which tenants are owed money.
Distinguish refundable deposits from advance rent
For U.S. federal income-tax purposes, IRS Publication 527 says a deposit intended to be returned is not included in income on receipt. A retained amount is included in income in the year kept because the tenant fails to meet lease terms. An amount designated for the last month’s rent is advance rent, even if called a deposit. The currently reviewed publication is the 2025 edition; check the applicable filing-year edition before preparing a return.
Book accounting, tax timing, and legal authority to retain funds are separate questions. Do not change a liability to income simply because the tenant has moved out or a refund deadline is approaching. Keep the lease, receipt, move-in condition, move-out evidence, itemization, and payment trail.
Owner books: receive a $2,000 refundable deposit
Assumptions: a residential rental owner LLC holds the cash for one tenant and has not booked the deposit before. The example is a cash-receipt management ledger, not the property manager’s corporate revenue ledger. Required bank segregation, interest, notices, and bonding rules depend on the jurisdiction. The account label below does not itself establish legal compliance.
| Account | Debit | Credit |
|---|---|---|
| Deposit Bank Cash | $2,000 | — |
| Tenant Deposit Liability — Unit A | — | $2,000 |
Resolve the obligation at move-out
Assume $1,700 is refunded and a documented $300 damage deduction is legally valid, final, and earned by the owner. There is no pre-existing damage receivable and no unpaid rent in this example. The retained amount is shown as damage recovery income; if the lease and approved policy instead apply it to a previously booked rent receivable, credit that receivable rather than recognizing rent twice.
| Account | Debit | Credit |
|---|---|---|
| Tenant Deposit Liability — Unit A | $1,700 | — |
| Deposit Bank Cash | — | $1,700 |
| Account | Debit | Credit |
|---|---|---|
| Tenant Deposit Liability — Unit A | $300 | — |
| Damage Recovery Income | — | $300 |
The tenant liability is now zero; $300 remains in the deposit bank until lawfully moved. If transferred to the owner’s operating bank, debit Operating Cash and credit Deposit Bank Cash for $300. That movement is not additional income. A separately paid $300 repair is its own event: debit Repairs Expense and credit Operating Cash. Do not net an undocumented estimate against the deposit or assume a repair invoice automatically authorizes withholding.
Use a jurisdiction-specific deadline checklist
North Carolina residential tenancies illustrate why a national blanket deadline is unsafe. N.C. G.S. 42-52 requires itemization and the balance within 30 days after termination and delivery of possession; if the claim cannot yet be determined, an interim accounting is due within 30 days and a final accounting within 60 days. It excludes normal wear and tear and amounts beyond actual damages. This is a North Carolina example, reviewed for this series, not a rule for every rental or vacation tenancy.
North Carolina’s G.S. 42-50 separately addresses holding deposits and tenant notification. Confirm applicability, allowed deductions, interest rules, and the current law with counsel; other states and cities may impose different or additional duties.
Reconcile each tenant—not just the total
- Match each receipt to the tenant, property, lease, and bank event.
- Compare the total tenant deposit subledger with the liability control balance.
- Investigate negative tenant balances, missing refunds, and unallocated receipts.
- Separate a tenant refund from an owner distribution or manager fee.
- Retain proof of mailing/delivery, final accounting, and actual payment.
A three-way control adds bank evidence; see the worked trust reconciliation. Reconciliation is a comparison, not a journal entry, and does not certify that a deduction was lawful.
Do not confuse deposit education with trust software
Sofia AI is not a complete trust-accounting or compliance system. Standard bank setup does not offer Trust mappings. Some existing trust-related workflows remain partial; their presence does not establish a compliant beneficiary ledger or disbursement process. Chat cannot authorize or execute trust disbursements, generate owner statements, complete reconciliations, or change period locks. Use a suitable trust-accounting system and qualified professionals for fiduciary funds.
Sofia AI is accounting software for real-estate portfolios. Its product screens connect bank activity, transaction context, double-entry accounting, review, reconciliation, and ledger-backed reports. That does not mean chat can perform every screen action. See how Sofia works or request a demo to evaluate the supported workflow; Hire Sofia Accounting Services is the separate human-led service.
Is a security deposit taxable when received?
The IRS distinguishes refundable deposits from advance rent. A deposit intended to be returned is generally excluded on receipt; retained amounts and advance rent have different timing. Confirm the applicable year and facts with your preparer.
Can I record a deduction as soon as I estimate damage?
An estimate alone does not establish authority to retain funds or final recognition. Follow the lease, jurisdictional rules, notices, and evidence before clearing the liability.
Does moving deposit cash to operating create income?
No. Once a supported deduction has been recognized, moving cash between the owner’s accounts is only a transfer. Do not recognize the same earned amount again.
